Markets Factor In ECB Rate Hikes Amid Energy Inflation Concerns

German two-year bond yields shifted course on Monday as investors grappled with volatile oil prices and the mounting prospect of further European Central Bank (ECB) policy tightening. As geopolitical tensions impact energy costs, money markets have fully accounted for two additional rate hikes by early 2027, projecting the deposit rate to climb to 2.73% from its current level of 2.25%. While Germany's short-term yields briefly hit their highest point since July 2024, they ultimately dipped slightly as the market continues to mirror the close correlation between fluctuating crude prices and interest rate expectations.

Despite these hawkish market pressures, some analysts believe the immediate risk of an inflationary spiral remains contained. Data from a recent ECB survey suggests that Eurozone businesses are anticipating more moderate price hikes and a cooling in wage growth, indicating that the recent energy-driven spikes have not yet triggered widespread second-round effects. While Societe Generale noted that refined fuel prices remain elevated, the consensus is that the ECB will likely maintain a steady stance for now, avoiding rigid long-term commitments as they monitor whether current oil-related price pressures stabilize or intensify.
